Ok, I have good news and I have bad news. The good news is that I have found the source of the problem. The bad news is that I can't really fix it. The problem lies with the Windows GDI+ sub-system not being able to load the JPEG file. GDI+ is what DisplayFusion (and all .NET applications) rely on to do image processing. However, it appears that this GDI+ bug has been fixed in Windows and it works just fine with DisplayFusion in Windows 7. I know that's probably not great news, but at least you know there is some hope.

I suspect the file is to blame. Paint.NET also gave an error when I tried to open it. I converted it to bmp and it works fine now. DF no longer gives an error.
